Stabilisation & turbulence

The 2026 Sveriges Riksbank Prize in Economic Sciences in Memory of Alfred Nobel has been awarded to American economists Robert E. Hall of Stanford University and Michael Woodford of Columbia University for their contributions to the microeconomic foundations of macroeconomic stabilisation. Their research has strengthened the theoretical foundations for understanding how governments and central banks can respond to economic shocks, moderate business-cycle fluctuations and promote economic stability through appropriately designed fiscal and monetary policies.

Robert E. Hall’s research has made important contributions to understanding consumption, saving, productivity and employment. His work examined how household spending responds to expectations about future income and new information. Families anticipating higher earnings may increase consumption, whereas those fearing unemployment or declining incomes may reduce expenditure and accumulate precautionary savings. Financial constraints also matter: households with savings and access to credit can adjust their spending more easily than those living from one paycheque to the next. Consequently, identical economic shocks can produce different outcomes across households.

Michael Woodford’s work has profoundly influenced modern monetary economics, particularly the relationship between expectations, interest-rate policy, inflation and central-bank communication. Businesses and households respond not merely to current borrowing costs but also to what they anticipate about future economic conditions and monetary policy. These expectations influence present decisions about consumption, investment, wages and prices. Together, the contributions of Hall and Woodford have strengthened the analytical foundations of contemporary macroeconomic policy.

The intellectual roots of economic stabilisation extend to British economist John Maynard Keynes, who challenged the belief that market economies would automatically restore full employment quickly. During recessions, falling private consumption and investment can weaken aggregate demand, reduce production and deepen unemployment. Government expenditure, appropriately designed tax measures and monetary easing can support demand when private economic activity contracts. Conversely, when demand persistently exceeds productive capacity, policy restraint may be necessary to contain inflationary pressures.

Three important concepts illuminate modern stabilisation policy: the output gap, sticky prices and forward guidance. The output gap measures the difference between actual economic output and its estimated sustainable potential. When demand exceeds productive capacity, inflationary pressures may intensify; when output falls below potential, resources remain underutilised and unemployment may rise. However, potential output cannot be observed directly and must be estimated, making policy decisions uncertain.

Sticky prices refer to the tendency of firms to adjust prices slowly when economic conditions change. Contracts, adjustment costs and competitive considerations may delay price changes. Consequently, monetary policy can influence production and employment in the short run rather than affecting prices alone. Forward guidance involves communicating the likely future direction of monetary policy. When households and businesses understand how a central bank expects to respond to economic developments, their present decisions may change. This became particularly important after the 2008 global financial crisis, when interest rates in several advanced economies approached their lower limits. Nevertheless, forward guidance works best when central-bank communication remains credible and consistent with subsequent action.

The lessons are particularly relevant to India. The Reserve Bank of India’s decisions on interest rates, liquidity and inflation influence household borrowing, savings, consumption and corporate investment. Government expenditure and taxation affect aggregate demand, productive capacity and employment. Yet India’s economic structure presents distinctive challenges. Informal employment, unequal access to institutional credit, substantial income disparities and household vulnerability to food and fuel prices complicate the transmission of economic policy.

For a low-income family, inflation is not simply a statistical movement in a price index; it can threaten nutrition, healthcare, education and financial security. Similarly, rising GDP does not automatically guarantee secure employment, higher real wages or equitable prosperity. Growth may coexist with precarious work, weak purchasing power and difficulties confronting small producers.

Macroeconomic stability is necessary for inclusive development, but it cannot substitute for it. India needs a policy framework combining price stability with productive public investment, employment generation, social security and stronger public services. Public investment can support demand while expanding infrastructure and productive capacity. Social protection can sustain household consumption during downturns, while accessible institutional credit can help small enterprises invest, generate employment and withstand economic shocks.

India must therefore balance macroeconomic discipline with developmental priorities and the needs of vulnerable citizens.
